Swap Foundations · Swaps Trading Guide

A swap exchanges defined financial cash flows between counterparties. The useful starting point is the payment obligation, not a prediction about which market will rise.

Start with two payment legs

A swap is an agreement that determines what each party pays, when it pays and how the amount is calculated. One leg might use a fixed interest rate while the other uses a changing benchmark. Other contracts exchange currency payments, commodity prices or investment returns. Each structure needs its own definition rather than one universal profit formula.

Follow a single period

Suppose two parties use a $1 million notional, a quarter year accrual fraction and rates of 4% fixed and 5% floating. The calculated payments are $10,000 and $12,500. If the contract permits payment netting on that date in the same currency, the fixed payer receives the $2,500 difference. The notional is not itself that payment.

Separate purpose from outcome

A borrower may use a swap to reduce uncertainty in interest expense. A portfolio manager may change rate sensitivity without selling bonds. Another participant may take a speculative view. The same contract can serve each purpose, but its value and cash demands still change with markets. Hedging one exposure can introduce counterparty, basis and liquidity risk.

Do not confuse the name with a financing charge

Some retail currency platforms call overnight financing a swap charge. That account entry is not automatically a separately negotiated institutional swap with two specified legs. Read the product agreement. These lessons explain swap contracts and their economics, and do not imply that every reader can or should access the institutional market.

Try it yourself

With the same $1 million notional and quarter year fraction, floating is 3% and fixed is 4%. What does the fixed payer settle under payment netting?

Show the worked answer

Fixed is $10,000 and floating is $7,500. The fixed payer pays $2,500 net. No exchange of the $1 million notional is assumed.
