Notional measures the scale used in a calculation. Payments and market value answer different questions, and none of the three is a complete measure of risk.

Treat notional as an input

For a standard interest rate swap, notional is a reference amount used to calculate interest. It is generally not exchanged. A $20 million notional does not mean that $20 million has been invested, paid as a fee or lost. Currency swaps can include actual principal exchanges, so the product structure must be checked first.

Calculate the cash due

A $20 million notional multiplied by a 0.50 percentage point rate difference and a half year accrual fraction produces a $50,000 net interest amount. That calculation describes one settlement period. It says nothing by itself about the remaining years of payments or the amount needed to terminate the contract today.

Value the remaining agreement

Market value estimates the present value of future receipts less future payments. A swap entered at a fair market rate may begin near zero value, excluding fees and other adjustments, then become an asset or liability. Replacement cost, collateral and a dealer termination quote can differ because they include different assumptions and contractual provisions.

Measure risk beyond headline size

Two swaps with equal notionals can have very different maturities, benchmarks and sensitivities. A small current value can still move substantially under stress. Record notional, current value, rate or spread sensitivity and possible collateral calls separately. Adding notionals across unrelated structures produces a scale statistic, not a meaningful maximum loss number.

Try it yourself

A $5 million swap has a current value of positive $40,000 and a payment due of $8,000. Which figure describes the present asset value?

Show the worked answer

The $40,000 is the stated current asset value. The $8,000 is a settlement amount and $5 million is the reference notional. Neither is interchangeable with valuation or maximum loss.
