Equity and Total Return Swaps · Swaps Trading Guide
An equity total return swap exchanges an asset’s agreed total return for a financing payment. It creates economic exposure without making the receiver a direct shareholder.
Identify the two legs
The total return receiver obtains the specified price performance and distributions of the reference asset and typically pays a financing leg. If total return is negative, the receiver generally owes that loss as well as financing. The agreement defines whether distributions are gross or adjusted, the reference prices and how payments reset.
Calculate a period’s result
Assume $1,000,000 of reference exposure earns a 4% price return and a 1% distribution return over a quarter. The total return leg is $50,000. At a 6% annual financing rate and 0.25 accrual fraction, financing is $15,000. The simplified net receipt is $35,000 before other charges and adjustments.
Calculate the loss scenario too
If the same exposure instead loses 8% and earns 1% in distributions, its total return is negative 7%. The receiver owes $70,000 plus $15,000 financing, or $85,000. Posting only a fraction of the notional as collateral does not shrink that economic exposure. A margin call can arrive before an investor chooses to close the position.
Separate exposure from ownership
The receiver’s rights arise under the swap, not automatically from holding the underlying shares. Voting, tax and corporate action treatment need separate examination. The counterparty can hedge its obligation in various ways. A derivative reference to shares is not proof that those shares are held in custody for the receiver.
Try it yourself
A $2,000,000 exposure earns a 3% total return for a half year. Financing is 5% annually with a 0.5 accrual fraction. What is the simplified net result?
Show the worked answer
Total return is $60,000 and financing is $50,000, leaving a $10,000 receipt before fees and other adjustments.
