Credit support does not remove every mortgage investment risk. Repayment timing, interest rates and funding can change returns even when borrowers continue to pay.

Identify the precise guarantee

Agency mortgage securities can benefit from guarantees associated with the relevant agency or government sponsored enterprise. The nature of that backing differs by issuer. Do not describe every agency security as carrying the same government guarantee. Credit protection also does not protect an investor from every market price decline.

Prepayments alter the investment timeline

Borrowers may repay mortgages earlier than expected, often through refinancing or selling a home. The investor receives principal sooner and must reinvest it at available yields. If a security was bought above its principal amount, faster repayment can accelerate the loss of that premium. The realized yield depends on the price and timing.

Slower repayments can also be difficult

When rates rise, refinancing may slow and expected cash flows can extend. The investor may remain exposed to a lower yielding asset longer while financing becomes more expensive. This is extension risk. Hedging requires attention to changing duration, not just the original estimate.

Credit portfolios need borrower analysis

For mortgages without comparable agency support, examine property cash flow, collateral value, borrower equity and loan seniority. A high coupon may compensate for meaningful expected losses. A loan secured by a building can still suffer loss if the collateral cannot be sold for enough after costs. Review troubled loans and reserves alongside interest income.

Try it yourself

A simplified mortgage investment is purchased for $102 and immediately repays $100 principal before any interest. What happens?

Show the worked answer

The investor loses the $2 premium. The example isolates prepayment timing and excludes interest and expenses. A credit guarantee would not necessarily reimburse the purchase premium.
