Covered and Structured Warrants · Warrants & Rights
A covered warrant can track an external share or index while remaining a claim against its issuer. The word covered should not be treated as a promise that the investor has collateral or direct ownership.
Two different risks can affect one security
The underlying asset determines part of the contractual payoff. The issuer determines who owes that payoff. A favorable move in the underlying does not guarantee payment if the issuer cannot meet its obligations. A guarantor may provide an additional claim, but its identity and terms must also be assessed.
Hedging by the issuer is not your collateral
An issuer may hedge its exposure by trading the underlying or other instruments. That does not necessarily give warrant holders a secured claim over those assets. Read the ranking, guarantee and collateral provisions. Exchange listing and a large issuer name do not turn an unsecured security into a deposit.
The risk differs from direct share ownership and from the clearing arrangements of exchange options. Comparisons should consider legal claim, recovery process and any protections actually applicable to the instrument, rather than relying on a broad label.
Stress the payment separately
Suppose a hypothetical warrant has a contractual settlement value of $1.50. In a severe issuer default scenario, assume an eventual recovery of only 20% of the claim. That would be $0.30 before recovery costs and delays. The assumed recovery is an illustration, not an estimate for any issuer.
The underlying could perform exactly as expected and the realized payment could still be impaired. A price model that only changes stock price and volatility misses this dimension of risk.
Measure issuer concentration across positions
Several warrants on different companies can all be obligations of the same issuing bank. Group holdings by issuer and guarantor as well as underlying sector. Review current public financial information, official risk disclosures and changes in quote availability. A diversification label based only on underlying tickers can conceal a concentrated credit exposure.
Try it yourself
Three warrants reference unrelated stocks but share one issuer. Are they diversified with respect to issuer default?
Show the worked answer
No. Their underlying market exposures differ, but the issuer credit exposure is concentrated. Any guarantee or collateral must be assessed from the specific terms.
