Hedging and Relative Value Strategies · Swaps Trading Guide
A hedge should offset the relevant sensitivity, not merely match the face amount. Start with a defined exposure and test what remains after the hedge.
Define the risk to reduce
A fixed income asset, floating debt and future funding requirement have different sensitivities. State the objective in measurable terms, such as reducing a loss from an upward curve shift. A hedge designed for present value stability may not maximize near term cash flow stability. Choose the objective before selecting a maturity and notional.
Use compatible sensitivity measures
Suppose an asset loses $6,000 for an upward basis point. A candidate swap gains $450 per upward basis point for each $1,000,000 notional. The first order offset requires about $13,333,333 notional. This calculation assumes the sensitivity signs, currencies and curve shock definitions are aligned.
Check the shape of the exposure
A single hedge may offset the parallel total while leaving mismatches at particular maturities. Compare key rate buckets and consider whether several instruments are needed. Do not increase complexity merely to make a spreadsheet total equal zero. Each added hedge brings execution, collateral and operational demands.
Revisit the hedge over time
Sensitivities change as rates move, cash flows settle and the portfolio ages. Define review triggers and evaluate rebalancing costs. Also stress the funding required if the derivative loses value before the hedged asset can be sold or its cash flows arrive. A successful economic hedge can still strain liquidity.
Try it yourself
An exposure loses $2,000 per upward basis point. A hedge gains $250 per upward basis point per $1,000,000 notional. What notional offsets the simple parallel sensitivity?
Show the worked answer
The required notional is $8,000,000. The calculation does not guarantee an exact hedge for curve twists, large moves or different benchmarks.
