Credit Default Swaps · Swaps Trading Guide
CDS settlement depends on contractual credit events and recovery mechanics. A headline about financial distress does not determine the payout by itself.
Read the event definitions
Failure to pay, bankruptcy or restructuring can be relevant depending on the contract and reference entity. Thresholds, grace periods and the applicable definitions matter. Do not assume that every missed payment or restructuring activates every CDS. Contract documentation and the relevant determination procedures take precedence over a news headline.
Translate recovery into a payment
For a simplified cash settlement, the protection amount is notional multiplied by one minus the final recovery price expressed as a fraction of par. On $1,000,000 notional, a final price of 35% produces $650,000. This illustrates the protection payment, before accrued premium and other contractual adjustments.
Know what physical settlement requires
Physical settlement generally involves delivery of eligible obligations against the agreed payment. Eligibility is not the same as owning any security issued by the company. Auction procedures can provide a common settlement price for participating contracts. Review deliverable obligations and settlement choices rather than assuming a bond’s last screen price is the official recovery value.
Plan the operational sequence
Event determination, notices, deadlines and funding needs can occur on different dates. Restrictions on transfer or sanctions can complicate settlement. Keep a record of the contract version and the responsible operations contacts. A correct market view does not excuse missing the steps required to exercise contractual rights.
Try it yourself
Use a $3,000,000 notional and a final recovery price of 42%. What is the simplified cash protection payment?
Show the worked answer
The payment is $1,740,000, calculated as $3,000,000 times 58%. This is not the total trade profit because premiums, upfront amounts and other costs also matter.
