Collateral Clearing and Documentation · Swaps Trading Guide

Central clearing changes the counterparty structure and risk management process. It does not eliminate market losses, collateral calls or every default risk.

Understand the clearing chain

For an accepted cleared trade, the central counterparty becomes central to the contractual structure under its rules. A client generally accesses clearing through a clearing member. This arrangement introduces standardized risk management, margin and default procedures. Product eligibility and the legal treatment of client assets depend on the service and jurisdiction.

Net only within the valid scope

Offsetting payments or exposures can reduce gross obligations when the applicable rules allow. A trade at one clearing service is not automatically nettable against a trade at another. Nor can an institution assume that every bilateral and cleared position belongs in one enforceable netting set. Risk reports should preserve these legal boundaries.

Recognize remaining risks

The portfolio still responds to rates, credit spreads, currencies or other underlying factors. Clearing members and central counterparties can face stress, and default procedures can affect positions and collateral. Porting arrangements and segregation deserve review. Clearing is a risk management structure, not insurance against all investment losses.

Compare the entire cost

A lower quoted spread is not necessarily a cheaper total arrangement. Evaluate execution, clearing fees, initial margin, variation margin funding and operational demands. Two economically similar positions can have different liquidity needs because of their clearing and collateral terms.

Try it yourself

One legally valid netting set has amounts of $120,000 payable and $80,000 receivable on the same eligible settlement date. What is the simple net payment?

Show the worked answer

The net payment is $40,000 if the governing rules permit that settlement netting. Without a valid arrangement, the gross payment obligations still matter.
