Forex Explained / Market Mechanics
Separate the exchange rate movement from the financing and transaction costs of holding a currency exposure.
Spot movement is only one component
The result of a currency position can include a change in the exchange rate, interest or financing, commissions, spreads and conversion charges. Which components apply depends on whether the exposure is cash, a forward, a futures contract or a rolling retail product.
A position can move in the expected direction and still produce a disappointing net result if holding costs are large. Start a cost worksheet before comparing strategies with different holding periods.
Why a forward differs from spot
In a simplified framework, a forward quotation links the spot rate with the interest rates available in both currencies over the same period. For a quote expressed as dollars per euro, the theoretical forward equals spot multiplied by the dollar interest factor and divided by the euro interest factor.
Assume spot is 1.10, the hypothetical annual dollar rate is 5 percent and the euro rate is 3 percent. With a one year horizon and simple assumptions, 1.10 multiplied by 1.05 and divided by 1.03 gives about 1.12136. This calculation illustrates financing parity, not a forecast for next year’s spot rate.
Real markets have additional inputs
Actual forward quotations reflect the term, day count conventions, borrowing and lending rates, transaction costs and market funding conditions. A currency basis can also create differences from a simple textbook relationship. Central bank policy rates alone are not enough to reconstruct a tradable quote.
Forward points describe the difference between forward and spot using the market’s point convention. Always check the sign, scaling and quotation direction. Inverting the currency pair changes how the relationship appears.
Retail rollover is a product term
A provider may charge or credit financing when a rolling position passes its daily cutoff. Its calculation can include a markup and adjustments for settlement calendars. The timing and number of days charged should be checked in that provider’s specification.
Suppose a hypothetical position earns 45 dollars from a price movement and incurs 12 dollars in financing plus 8 dollars in other costs. Its net gain is 25 dollars. Keep the components separate so that an apparent price advantage is not mistaken for the total return.
Check your understanding
Does a forward rate above spot prove the base currency is expected to appreciate by that amount?
See the answer
No. Forward pricing primarily reflects financing and market conditions under the contract’s quotation convention. It should not be read as an unbiased prediction of the future spot price.
