Forex Explained / Currency Drivers
Study the expected path of policy in both economies rather than treating a rate announcement as an automatic currency signal.
A currency pair compares two economies
Interest rates can influence the appeal of assets denominated in a currency and the cost of financing positions. A currency pair requires a relative comparison. A change in the expected dollar rate path may matter differently if euro rate expectations change at the same time.
The relevant horizon also matters. An overnight policy rate, a two year government yield and the financing rate on a retail position are different numbers. Record the instrument and maturity before using a rate difference in an explanation.
The surprise matters
Imagine that a central bank raises its policy rate by 0.25 percentage points. If participants already expected that move, the decision itself adds little new information. Guidance suggesting fewer future increases could even be associated with currency weakness.
Now imagine that no change was expected and the same increase occurs alongside a higher projected policy path. The information content is different. Neither example guarantees a particular reaction, but both show why reading only the headline can be misleading.
Trace the transmission carefully
A change in expected returns can affect portfolio allocation, funding decisions and hedging demand. Those decisions interact with inflation expectations, economic growth and risk appetite. A high nominal interest rate may compensate investors for substantial uncertainty rather than offer a free advantage.
A widening yield gap can also reflect falling confidence or rising inflation risk. Ask why the gap changed. A rate rise during financial stress is not economically identical to a rate rise during stable growth.
Use a comparison worksheet
For each side of the pair, record the current policy setting, the next scheduled decision, the latest official statement and the evidence that could alter expectations. Keep facts separate from your interpretation. Review both countries before assigning a currency direction.
Use the Economic Calendar to organise release dates and Interest Rates to compare policy settings. The purpose here is to understand the transmission into currencies. Coverage of central bank announcements themselves belongs in the Economic News & Analysis news section.
Check your understanding
A central bank delivers a widely expected increase but signals that further increases are unlikely. Why might its currency fail to rise?
See the answer
The current increase may already be reflected in prices. The new information could be the softer future path, while other economic and risk developments can also influence the reaction.
