Forex Explained / Risk & Position Sizing

Look through the names of separate positions to identify shared currency exposures and the conditions under which diversification can weaken.

Different pairs can express the same view

A long EUR/USD position buys euro exposure and sells dollar exposure. A long GBP/USD position also sells dollar exposure. The two trades have different names, but both can suffer when the dollar strengthens against their respective base currencies.

A simple position count misses that overlap. Map every position into its currency legs and translate them into a common reporting currency. Include foreign shares, bonds and cash when reviewing an investment portfolio, because those holdings may also carry currency exposure.

Net and gross exposure answer different questions

In a simplified spot example, buying 10,000 euros against dollars and selling 10,000 euros against pounds offsets the euro units. The combined position still contains a pound versus dollar exposure. Transaction terms and implementation can create additional costs or residual risks.

Netting can reduce one directional exposure without eliminating gross obligations, financing needs or counterparty risk. Two offsetting contracts with different counterparties or settlement dates are not operationally identical to having no contracts.

Correlation depends on the sample

Correlation measures how two series moved together in a selected sample. It is not a permanent property of a pair. The result depends on the period, frequency, returns definition and any missing observations.

A correlation estimated during calm conditions may change during a funding shock. A pair of positions that appeared diversifying can respond to the same stress. Avoid relying on one recent coefficient without checking different periods and the economic reason for any relationship.

Build a portfolio stress table

List the currencies bought and sold, notional values, financing terms and main economic drivers. Then apply coherent hypothetical scenarios such as broad dollar strength, a commodity shock or an abrupt reduction in risk appetite.

Estimate the combined effect rather than adding each position’s usual daily movement independently. Scenario numbers are assumptions, not forecasts. Their value is in exposing concentration and challenging whether the portfolio can tolerate a shared adverse move.

Check your understanding

Why might long AUD/USD and long NZD/USD provide less diversification than two separate trade tickets suggest?

See the answer

Both include short dollar exposure and may share regional or risk sentiment drivers. Their relationship is not fixed, but the common exposures should be assessed together.
