Hybrid Security Foundations · Hybrid Securities

Priority determines which claims are paid first, but it does not create assets to pay them. Map the exact issuer and ranking before relying on a recovery assumption.

Ranking is a claim on a particular issuer

A group can contain a parent company, operating subsidiaries and financing entities. A security issued by the parent may have no direct claim on subsidiary assets. A guarantee can change the analysis, but its scope and conditions must be checked. The familiar brand on a presentation is not enough to identify the obligor.

Build a simple waterfall

For an ordinary corporate example, imagine $70 of distributable value after relevant costs, $50 of senior claims, $30 of subordinated debt and $20 of preferred capital. If the assumed ranking applies, senior creditors receive $50, subordinated creditors share $20 and nothing remains for preferred or common equity. The subordinated recovery is about 66.7% of its claim.

This is a teaching model, not a universal insolvency result. Security interests, statutory priorities, guarantees and competing claims can alter the order. Bank resolution and contractual loss absorption can operate outside an ordinary liquidation waterfall. Do not transfer a recovery diagram from a corporate preferred share to an AT1 note.

Equal ranking does not mean equal prices

Two securities at the same rank may differ in maturity, currency, optionality or payment discretion. A short senior obligation and a perpetual senior obligation would not share the same timing risk. Similarly, junior claims from different legal entities cannot be compared using rank alone. Record what has to be paid ahead of your instrument and whether that amount can grow.

Turn priority into a research question

Read the ranking clause and the financial statement debt notes together. Identify guarantees, secured borrowing and restrictions on additional debt. Then use several recovery values rather than one reassuring estimate. If a small reduction in available assets eliminates the entire hybrid recovery, the position has a concentrated loss exposure even when its quoted price moves slowly in normal markets.

Try it yourself

Assume $80 remains for claims of $60 senior debt and $40 subordinated debt. What does the subordinated class recover?

Show the worked answer

After paying senior debt, $20 remains. The subordinated class recovers 50% of its $40 claim. The example assumes the stated priority and no other claims.
