Hedge Fund Foundations · Hedge Funds
A hedge fund pools investor capital under a private investment mandate. The useful starting point is what it owns, how it trades and when investors can withdraw.
A structure with many possible strategies
Hedge fund is a broad industry label rather than a single portfolio recipe. One manager may hold listed shares and short selected companies. Another may trade currencies, bonds or derivatives. Investors normally own an interest in the fund, not direct title to each position. The manager makes decisions within the governing documents.
The private fund and its investment adviser are distinct. A fund that is not registered as a public investment company can still have a regulated adviser and other legal obligations. Private does not mean outside the law, and registration is not an endorsement of investment quality.
Follow the capital
Imagine a fund with assets worth $120 million and liabilities of $20 million. Its net asset value is $100 million. An investor with a 1% economic interest would have approximately $1 million of that net value before investor specific adjustments. The $120 million asset figure is not the amount collectively owned free of obligations.
Net asset value is an accounting estimate at a specified time. It is not necessarily cash available for immediate withdrawal. A fund can report a positive value while redemptions remain restricted or underlying positions are difficult to sell.
The name does not describe the downside
A hedge can reduce one exposure while leaving another intact. A portfolio that offsets broad equity market sensitivity may retain financing, valuation, liquidity and company risks. Some hedge funds deliberately take substantial directional exposure. Ask what the strategy seeks to hedge and what happens if that hedge fails.
Before looking at a return chart, write down the objective, permitted instruments, exposure limits, valuation process and withdrawal terms. If those cannot be explained in ordinary language, a persuasive performance presentation is not enough to establish understanding.
Try it yourself
A fund has $85 million of assets and $15 million of liabilities. What is its NAV, and does that tell you when investors can redeem?
Show the worked answer
NAV is $70 million. Withdrawal timing comes from the fund agreement and current liquidity conditions, not this subtraction.
