Counterparty Collateral and Documentation · Forwards Trading Guide
Collateral can reduce credit exposure while creating an immediate funding need. A hedge that works economically can still strain available cash.
Read the collateral agreement
The agreement defines eligible assets, valuation, thresholds, minimum transfer amounts, timing and dispute procedures. Variation collateral generally responds to changes in current exposure. Initial margin or an independent amount can serve a different purpose related to potential future exposure. These terms are not universal across all forwards and should not be inferred from a futures account.
Calculate a simplified call
Assume a fictional agreement requires cash equal to a negative valuation with no threshold, minimum transfer amount or other adjustment. A position moves from a $20,000 loss to a $55,000 loss after $20,000 has already been posted. The additional requirement is $35,000. Actual calculations can include portfolio netting, accrued interest, haircuts and other terms.
Avoid counting the loss twice
Posting $35,000 of additional collateral does not automatically create a second $35,000 trading loss beyond the valuation change. It is a transfer supporting the obligation and must be accounted for according to its legal structure. Cash funding costs, collateral interest and any unrecovered amount are separate economic considerations. Reconcile the mark, collateral balance and settlement rather than adding every movement as an expense.
Stress liquidity before it is needed
An exporter’s hedge can require collateral while the offsetting customer receipt is months away. Confirm which currencies and assets can be posted, whether credit lines remain available under stress and what happens if a call is disputed. Securities collateral can require extra amounts after a haircut or price decline. Maintain a dated cash forecast that includes both commercial and derivative obligations.
Try it yourself
Under the simplified no threshold agreement, a loss valuation rises to $90,000 and $65,000 is already posted. How much additional cash is required?
Show the worked answer
$25,000, before interest or other contractual adjustments. The requirement describes collateral funding, not an extra loss on top of the $90,000 valuation.
