Business Quality · Stocks Explained

Map the available choices

Cash can support operations, fund new projects, acquire another business, reduce debt, pay dividends or repurchase shares. Holding liquidity may also be valuable when obligations are uncertain. The best choice depends on prospective returns and financial resilience.

Do not treat every acquisition as growth that benefits shareholders. Identify the price, the financing, the assets acquired and the assumptions required to justify the cost. A larger company is not necessarily worth more per share.

Read how executives are rewarded

Compensation disclosures can reveal whether awards depend on revenue, profit, return measures, share performance or other targets. Check the measurement period, exclusions and whether rewards can rise while shareholder value deteriorates.

An EPS target may encourage buybacks. A revenue target may encourage acquisitions. This does not prove misconduct, but it helps identify questions. Compare stated priorities with actual share issuance, spending and performance over several years.

Compare uses of a cash surplus

Imagine $100 million of genuinely available cash after operating needs. Management proposes a $60 million project, $25 million of debt repayment and $15 million of distributions. Assess the project’s uncertain cash returns, the debt’s cost and maturity, and the resilience remaining afterward.

Suppose the project is expected to generate $9 million annually after operating costs and tax. Calling that a 15% simple return is only a first screen. Construction delays, maintenance, project life and the timing of receipts affect its present value.

Create an allocation scorecard

Record the original promise and compare it with subsequent results. For acquisitions, track integration costs and performance against a reasonable alternative. For repurchases, compare cash spent with share count changes and the valuation paid.

Judge governance through disclosed voting rights, related party transactions and oversight as well as ownership by executives. Insider ownership can align incentives, but control structures may also limit other shareholders’ influence.

Try it yourself

An executive bonus rewards revenue growth alone. Which additional outcomes would you review before judging performance?

Show the worked answer

Review margins, cash collection, acquisition spending, debt, returns on invested capital and profit per share. Revenue can rise while the amount earned for each shareholder or the financial position weakens.
