Compare profit with its supporting accounts

Begin with several years of revenue, operating profit, cash from operations, receivables and inventory. Look for a business explanation when these series diverge. Growth can legitimately consume cash, but that does not make every divergence harmless.

Separate changes caused by acquisitions, currencies and accounting policies from organic performance. A ratio calculated from inconsistent periods or definitions can create a warning where none exists.

Test collection trends

Imagine annual sales rise from $200 million to $220 million while year end receivables rise from $20 million to $33 million. Using ending receivables as a rough approximation, receivable days rise from 36.5 to about 54.8. Average receivables would usually give a better measure.

Possible explanations include timing, longer credit terms, a customer mix change or weaker collection. Read the revenue policy and credit loss notes. Ask what evidence would distinguish those explanations instead of assuming fraud from the ratio alone.

Review the adjustment habit

A business may exclude restructuring, compensation, acquisition costs or other items from an adjusted profit measure. Read the reconciliation and ask whether the cost recurs, consumes cash or transfers ownership value.

Cash flow can also look stronger temporarily because suppliers are paid later or receivables are sold. Inspect financing arrangements and notes rather than relying on a single cash conversion number. A large acquisition may complicate comparisons further.

Build an evidence log

For each concern, record the disclosure, the calculation, a benign explanation, a concerning explanation and the evidence needed next. Audit opinions, estimate changes and related party disclosures deserve careful reading.

Warning signs are research prompts. Keep conclusions proportional to the evidence and distinguish a business slowdown from an accounting issue. If the available information is insufficient, uncertainty itself belongs in the valuation and position review.

Try it yourself

Sales are flat while receivables grow sharply. What should an analyst do before concluding that revenue is overstated?

Show the worked answer

Check collection timing, credit terms, acquisitions, customer mix, seasonality, revenue policies and subsequent cash receipts. Compare average balances where possible. The divergence justifies investigation but does not establish improper accounting.
