Testing and Trade Management · Options Trading Guide
Historical option tests require more than stock price charts. Reconstruct the contracts, quotes and decisions available at each point in time.
Define the rule before viewing results
Specify the eligible underlying universe, signal, expiration selection, strike selection, order timing and exit. A rule that chooses delta needs contemporaneous option information or a stated estimation method. Today’s option chain cannot reconstruct yesterday’s available contracts. If a signal uses the closing price, explain how an order could execute after the information became known.
Use data that can support the claim
Keep bid, ask, timestamp, multiplier, deliverable and corporate action history where relevant. Last trades alone may not describe executable prices. Include expired contracts and delisted underlying securities when they belonged to the historical universe. A stock path combined with a theoretical option model is a simulation with model assumptions, not a record of actual historical option fills.
Charge the strategy for execution
Model entry and exit spreads, commissions, exercise, assignment, dividends and financing as appropriate. Multi leg midpoint fills should not be assumed universally available. If a test reports $2,000 gross profit over 100 round trips but omitted friction averages $25 per round trip, the revised result is a $500 loss. Test sensitivity to worse fills and periods when no reasonable quote is available.
Protect the evaluation period
Separate chronological development and evaluation samples. Record every variant tried, including failures. Repeatedly adjusting a rule after looking at the test period makes that period part of development. Report drawdowns, concentration and dependence on a few exceptional trades. Compare a covered strategy with holding the same shares, using consistent cash flows. A subsequent paper trading period can challenge assumptions about execution without proving that future live results will match.
Try it yourself
A strategy uses the best performing stocks selected at the end of the test year as its universe for the entire year. What bias enters?
Show the worked answer
The selection uses future performance information unavailable at the earlier trade dates. A contemporaneously defined universe is needed, including relevant failures and removals.
