Convertible Bonds and Equity Links · Hybrid Securities

Conversion can be the holder choice, an automatic event or a delivery of shares in another company. These distinctions change the payoff and the risks that need to be monitored.

Locate the decision maker

A voluntary convertible normally gives the holder an option to convert during defined periods, sometimes subject to conditions. A mandatory convertible requires conversion under the stated schedule or event. An exchangeable security can deliver shares of a company other than the issuer. The credit exposure and the equity exposure can therefore belong to different businesses.

Understand a mandatory conversion collar

Consider an illustrative $1,000 security that delivers between 20 and 25 shares. Below a $40 reference share price, it delivers 25 shares. Between $40 and $50, it delivers shares worth $1,000 using $1,000 divided by the reference price. Above $50, it delivers 20 shares. This is one hypothetical structure, not a rule for all mandatory convertibles.

At $30, the delivered 25 shares are worth $750. At $45, approximately 22.222 shares represent $1,000 before rounding rules. At $60, 20 shares are worth $1,200. Distributions, averaging and settlement terms affect the complete return.

Avoid assuming principal repayment

The face or preference amount can be a formula input without being an unconditional maturity cash payment. A mandatory conversion product may expose the investor to share losses even when all stated distributions were paid. For an exchangeable, also investigate whether the issuer owns or can obtain the deliverable shares and what alternative settlement rights exist.

Follow the observation and settlement process

Conversion may use a series of closing prices or a volume weighted average rather than one screen quote. Corporate actions can adjust the ratio. Fractions may settle in cash. Read both routine conversion and exceptional event clauses. An issuer filing can illustrate a real design, but its historical terms should never be treated as the specification for a different security.

Try it yourself

Under the hypothetical collar above, what is the value of delivered shares when the reference price is $35?

Show the worked answer

The maximum ratio of 25 shares applies. At $35 per share, their value is $875 before any other payments, rounding or costs.
