Preferred Shares and Income · Hybrid Securities
Cumulative dividends retain an arrears claim under the terms, while noncumulative dividends generally do not. Neither label removes the need to examine payment discretion and issuer strength.
Track what happens when a payment is missed
For a cumulative preferred share, unpaid specified dividends accumulate under the contract. They generally must be addressed before common distributions can resume, subject to the terms and applicable law. For a noncumulative series, an omitted dividend generally does not become an arrears amount payable in a later period. A subsequent dividend can resume without replacing the earlier omission.
Calculate arrears without inventing cash
Assume a cumulative preferred share has a $100 preference and a 6% annual dividend payable quarterly. Each scheduled amount is $1.50. After two missed quarters, $3 has accumulated per share under the simplified terms. That accounting does not establish when payment will occur or whether enough resources will ever be available.
A noncumulative series with otherwise identical stated amounts would generally have no entitlement to recover the two cancelled quarterly dividends. Its current price may reflect the expected interruption and a wider assessment of future payment capacity.
Read restrictions and remedies separately
A restriction on common dividends can motivate an issuer to clear arrears, but it is not the same as a bond default remedy. Some preferred shares gain limited voting rights after a defined number of missed periods. Other instruments have distribution tests or regulatory restrictions. Check whether arrears themselves earn additional amounts rather than assuming compounding.
Use a cash based income plan
An income budget should distinguish declared payments, expected payments and accumulated claims. Counting arrears as money available for living costs creates a funding problem if recovery takes years. For comparison, model a normal payment case, a temporary suspension and a permanent loss. Record the contract evidence for each treatment and avoid treating the word cumulative as a substitute for credit research.
Try it yourself
A cumulative series owes $2 each quarter and misses three quarters. What arrears amount should be recorded if the contract does not compound it?
Show the worked answer
The arrears amount is $6 per share. It is an unpaid contractual claim under the assumed terms, not $6 of cash already received.
