Bank Capital and Contingent Conversion · Hybrid Securities
Conversion, principal write down and coupon cancellation affect different parts of an investment. Map each mechanism separately before estimating a stress recovery.
Distinguish the three mechanisms
Conversion exchanges the instrument for shares according to a formula. A write down reduces a principal claim, potentially to zero. Coupon cancellation removes a payment under the relevant conditions. A contract can contain more than one mechanism. Do not treat conversion as equivalent to receiving the original cash value or a cancelled coupon as automatically recoverable later.
Calculate what converted shares are worth
Suppose a $1,000 claim converts into 100 shares under an illustrative rule. If those shares trade at $4 after conversion, their market value is $400. The formula may have delivered the specified share count while the investor still suffered a large economic loss. Conversion caps, pricing floors and averaging periods can materially affect the number delivered.
Compare this with a permanent 60% principal write down, leaving $400 of claim before any other changes. Although both examples show $400, one is a share position and the other is a reduced claim. Their future rights and risks differ.
Do not assume a write down will reverse
Some instruments permit a later write up subject to conditions, while others provide permanent loss absorption. Any possible restoration is governed by the terms and regulatory limits. The investor should not count it as an expected repayment simply because a document allows it. A cancelled distribution may also be noncumulative and never restored.
Read priority in the applicable process
Ordinary insolvency ranking and contractual or regulatory loss absorption are not always the same sequence. The treatment of common equity alongside AT1 can depend on the trigger, legal regime and intervention process. Use the exact documents and current official guidance for a real situation. A familiar diagram of senior debt above equity cannot resolve every bank capital event.
Try it yourself
A $2,000 note is permanently written down by 75%. What principal claim remains before any other contractual effects?
Show the worked answer
The reduction is $1,500, leaving $500. This calculation says nothing about unpaid coupons or the market price of the remaining claim.
